Most traders obsess over entries and exits. Position sizing is the variable that actually determines whether your account survives long enough to find out if your strategy works.

It answers the question: “How many units should I buy or sell on this specific trade, given my account size and risk tolerance?”

The key insight is that position sizing separates the size of a trade from the size of the risk. Without position sizing, traders default to a fixed lot size (e.g., “I always trade 0.10 lots”) regardless of where their stop is placed. This means the actual dollar risk on every trade is different — sometimes by a factor of 5× or more — which makes equity management impossible.

With proper position sizing:

  • A 20-pip stop and a 100-pip stop on the same account can carry identical dollar risk
  • You know exactly how much you stand to lose before you click “buy”
  • Your drawdown is predictable and controllable across any number of trades

Position sizing applies to every market: forex, stocks, futures, crypto, indices, and commodities. The formula changes slightly by instrument, but the logic is universal.


The Core Position Sizing Formula

Dollar Risk    = Account Balance × (Risk % ÷ 100)
Lot Size       = Dollar Risk ÷ (Stop Loss Pips × Pip Value per Lot)

Example: $10,000 account, 1% risk, 50-pip stop on EUR/USD (pip value = $10 per standard lot):

Dollar Risk    = $10,000 × 0.01 = $100
Lot Size       = $100 ÷ (50 × $10) = $100 ÷ $500 = 0.20 lots

If the trade hits your stop loss at 50 pips, you lose exactly $100 — 1% of your account. No more, no less.

The Three Components of Position Sizing

Every position size calculation involves three inputs:

1. Account Balance

2. Risk Percentage

The percentage of your account you’re willing to lose if the trade hits the stop loss. Common guidelines:

3. Stop Loss Distance

The number of pips (or points) between your entry price and your stop loss. This must be set before calculating position size — not afterward. Common errors include setting the stop based on how large a lot you want to trade, rather than where the market structure invalidates the trade.

Common Beginner Errors in Position Sizing

Error 1: Trading a fixed lot size on every trade. “I always trade 0.10 lots” is the most common mistake in retail forex trading. A 0.10 lot with a 20-pip stop risks $20. A 0.10 lot with a 150-pip stop risks $150. Fixed lot sizing means your risk per trade is inconsistent and unknown — exactly what position sizing is designed to prevent.

Error 2: Not accounting for spread. If EUR/USD has a 1.5-pip spread and your stop is 20 pips below entry, your actual stop distance for risk purposes is 21.5 pips. On a small account with tight stops, spread can represent 5–10% of your stated stop distance. Use the actual fill-to-stop distance, not just the stop price minus entry price.

Error 3: Placing a stop after deciding the lot size. The correct sequence is: (1) identify your entry and stop based on structure, (2) calculate position size based on that stop.
